Generating DTMF (Dual Tone, Multi Frequency) tones is easy to do with something like a tiny microcontroller but the microcontroller is then in the line of fire in terms of lightening strikes, etc.
If I were to do this (and I won't), I would remove a DTMF circuit from an existing handset and then get a microcontroller to detect pulses from the rotary dial and then "press" the appropriate button on the DTMF circuit salvaged from the modern handset. Then remove the rotary dial from the telephone line completely and have it connect to only the microcontroller.
